This sounds like you are using a proportional-width font. You should
always use a character-cell or monospaced font with xterm. What fonts
are you using?

Well, most of the changes are in the server, which does you no good.
But there are library changes and client changes (from MIT fixes) as
well. Whether you want to bother is up to you. X8514 is faster than
X386 on your hardware (significantly), but is deficient in a lot of
areas (e.g. Linux now supports VT switching, which the X386 server
supports and X8514 doesn't).
XFree86 2.0 will have native support for 8514/ATI and S3. Don't ask me
when yet :->
