I had the same problem until I created a rather large swap space.
The computer itself has 12 MB RAM, and the swap partition has 16 MB.
This has so far been capable of creating a 500 MB EXT FS 0.2c.
In the ext2fs FAQ it mentions that the out of memory error was a
significant problem with ext2fs prior to v0.2c. That may also be your
